"If the free market were allowed to function, the poorly-run financial institutions would collapse. Unfortunately, in a command economy run by private bankers, taxpayers or depositors are forced to prop them up. For this reason, the Federal Reserve implemented the bail-in rule, which took effect in January 2019. It is designed to help failing banks without resorting to government funding, which was unpopular with the voters.
In the bail-in scenario, a “systemically important bank” (a.k.a. “too big to fail”) will not receive government aid to stay afloat. Instead, the bank will take whatever percentage of the depositors’ money it needs to stabilize itself. In other words, if the bank needs money, it will take it out of depositors’ accounts. Essentially, “[c]ustomers who deposit money in banks are lending that money to the bank. Depositors are, in effect, unsecured creditors. If the bank fails, depositors get in line with other unsecured creditors to see how many cents on the dollar, if any, they can retrieve.”
The bail-in rule was first implemented in Cyprus. “In spring of 2013, the failing European Bank of Cyprus performed a bail-in that required depositors to help save the bank by foregoing a large portion of the money they had deposited in the bank. In return…, depositors were given equity shares in the failing bank.” The banks that are allowed to take advantage of the bail-in rule are J.P. Morgan Chase, Bank of America, Citigroup, Wells Fargo, Capital One, Bank of N.Y. Mellon Corp, U.S. Bancorp, and PNC Financial Services Group.
Some people think that they can look to the Federal Deposit Insurance Corporation (FDIC), which has insured bank deposits since 1933 for up to $250,000, for reimbursement. However, the FDIC is woefully underfunded to handle payouts in the event of massive bank failures. Some estimate that the FDIC could cover $0.02 out of every $1 on deposit. “Contrary to what we have been led to believe, our bank deposits are not protected. We are told they are protected by the Federal Deposit Insurance Corporation (FDIC), but the FDIC is mandated by law to keep a balance equivalent to only 1.15% of insured deposits, which is only about $25 billion. In the event of a crisis, they would be unable to insure deposits for the remaining 98.85% of Americans. So there is a very high probability we would lose our deposits.”
